In each retail vertical, there is one “best in class” - a “category killer” that consistently has the highest margins, a solid balance sheet, the best inventory control, efficient constant marketing, the best locations and a highly trained customer-orientated staff. AEI Capital Corp., the Minnesota-based investment fund group, has built a consistent dividend-paying investment portfolio on multiple sites of a handful of best-in-class retailers for the past 33 years, with winning results for its investors.

AEI currently owns more than 300 net-leased properties nationwide throughout 37 states. George Rerat, vice president of acquisitions, explains the company’s investment strategy as “simple and repetitive.” “AEI looks at the leader of a retail vertical,” he says, “and we buy freestanding, net-leased sites of theirs with good numbers.” A vertical leader is not always the one with the current highest yield on investment, Rerat notes, as was the case in the company’s policy to acquire Best Buy sites and never Circuit City sites. Rerat says, “Historically, it was possible to get a better yield from Circuit City properties, but the operating metrics of Best Buy were always stronger. By focusing on these operating metrics both at time of acquisition and over the lease term we have stayed out of trouble.”

In addition to the consumer electronics vertical, the company also acquires casual dining restaurant sites occupied by the likes of Applebee’s, Red Robin, Darden and Brinker; jewelry store sites occupied by Jared - The Galleria of Jewelry; office supply store sites occupied by Staples and sporting goods stores operated by Dick’s Sporting Goods, along with Tractor Supply Co. and DaVita/Fresenius renal care sites. Regardless of the vertical, Rerat says all properties must have strong corporate tenants bound to a long-term NNN lease with more than 10 years, preferably more than 15 years, remaining on the original term. AEI seeks rental escalators in the primary lease term as it helps build the dividend return to our investors. Regarding property acquisition, he says, “90% of the time, AEI purchases both the land and the building, but there are occasions where we purchase land only subject to a ground lease.” And while the company typically acquires a constructed and occupied property, he notes that there have been instances where AEI will work directly with developers once a lease has been signed, buying the property and then paying for the construction.

He notes that the company relies largely on the tenant for actual site selection. He says, “With a company like Tractor Supply Co., their real estate department knows how many people in a specific area own a pickup truck or a tractor and how many

horses are within a particular demographic area. Our tenants are very detailed in their site selection process, and we have been successful with their properties long enough that we trust them that the site is going to be an economic winner for them. We trust their real estate departments when they insure it is a good piece of dirt, and prior experience indicates the sites have a good potential of land appreciation over the primary lease term.” Having identified a freestanding site, occupied by a name-brand tenant under a NNN lease, with good numbers and good demographics, AEI will acquire it unless it is already too heavily invested in the particular market. He says, “We don’t search for geography, we search for winning tenants, but we are very careful to limit our funds’ exposure in any one market.” Once the AEI’s acquisitions department has procured a site, it is turned over to the lease management division that oversees the property for the five to seven years the company typically holds a property.

Acquisitions for many companies have slowed to a crawl as the debt market dried up but, as Rerat jokingly notes, AEI’s only problem of late has been keeping up with the phone calls from sellers. The company’s large pool of investors has allowed it to remain an all-cash buyer, which has left it largely isolated from the economic pressures felt by so many other real estate firms. “AEI has always been an all-cash, non-trade buyer,” he says, “which, coupled with our preference for winning, category-killer tenants, has allowed us to return a dividend to our investors consistently since the company’s inception.”

Speaking further about current economic conditions, Rerat says, “Buying winning tenants, who net lease their property, holding the property all-cash without debt and collecting the rent makes AEI somewhat of an oddity in this business. Regardless, our formula has been working over

the past four decades and continues to attract like-minded conservative investors, over 18,000 so far. Many other funds and their portfolios are in poor condition as a result of the economic climate we are currently facing. AEI, on the other hand, is actively looking to buy and build our portfolio. We’re doing deals.”

Since its first fund offering in 1975, AEI has raised more than $500 million of investment capital. Eddie Bauer Holdings, Inc. (425-755-6544) announced that it will open fewer stores this year than it opened in years previous, having opened eight name-brand stores and six outlet stores during 2008 and 21 name-brand stores and eight outlet stores during 2007. The company currently operates 255 Eddie Bauer stores and 121 Eddie Bauer Outlet stores nationwide and throughout Canada.

Jo-Ann Stores, Inc. (330-656-2600) expects to open a Jo-Ann Fabrics location in a former Circuit City site at Southern Tier Crossing in Horseheads, NY. The Hayward locations are slated to open during October, the Walnut Creek and Danville locations are under preparation and the company has yet to settle on an Oakland site, after scuttling its plan to locate a store at the intersection of 73rd Avenue and Bancroft Avenue.

InkStop, Inc. (216-839-4600) expects to halve its planned InkStop store openings from 50 this year but plans to eventually operate between 2,500 and 3,000 stores nationwide. The stores, selling printer cartridges, digital cameras and computer accessories, typically occupy spaces of 1,900 sq.ft. The company currently operates stores in 23 cities of 14 states and closed six locations earlier this year.

Coach, Inc. (212-594-1850) is slated to open a Coach store at Cool Springs Galleria, located in Franklin, TN, during 2010. The company currently operates 324 stores, selling accessories and gifts for women and men, including handbags, women’s and men’s small leathergoods, business cases, weekend and travel accessories, footwear, watches, outerwear, scarves, sunwear, jewelry, fragrance and related accessories, throughout North America along with 109 factory stores. McDonald’s, Inc. Kirkland’s, Inc. (731-668-2444) plans to open 15 to 20 Kirkland’s locations this year, with the majority of stores opening during the third and fourth quarters. The company also plans to close between 35 and 40 locations this year, half during the first half of the fiscal year and the remainder after the holiday season during the fourth quarter. The company will also continue to replace profitable mall locations with off-mall locations, and most openings will be in the company’s off-mall concept. The company currently operates 299 locations nationwide throughout 34 states, and the stores offer home décor, including framed art, mirrors, wall décor, candles, lamps, decorative accessories, accent furniture, textiles, garden accessories and artificial floral products.

The Cheesecake Factory, Inc. (818-871-3000) is planning to open as many as 12 The Cheesecake Factory locations by 2011. The company is also developing an 8,000 sq.ft. concept restaurant, and recently opened a location in Annapolis, MD with the new footprint. Lowe’s Cos., Inc. (704-758-1000) reduced its store opening plan from an original estimate of 75 to 80 Lowe’s Home Improvement locations to between 60 and 70. The company has also cancelled 37 projects that were in the various approvals stages, including sites in Sacramento, CA; Caton, CT; Everett, MA and Farmington, ME. The majority of new store openings will be the company’s 103,000 sq.ft. footprint, typically used for constrained metropolitan areas but a floor plan the company is now using in all but the highest-traffic locations. The company is also testing two smaller-footprint locations, an 80,000 sq.ft. location and a 66,000 sq.ft. location, each with drive-thru lumber yards and outdoor garden centers, and is also preparing to enter the Monterrey, Mexico market with two locations scheduled to open before 2010. The company is also looking to expand its Canadian presence into western Canada and may also occupy six former Sam’s Clubs sites in the Ontario province as it looks to expand its presence in the country to 100 stores during the next five to seven years.

Urban Outfitters, Inc. (215-454-5500) will open between 42 and 45 locations this year, down from a planned 50. The company currently operates 142 Urban Outfitters stores, 121 Anthropologie stores and 30 Free People stores.

Destination Maternity Corp. (215-873-2200) plans to open between 13 and 17 locations this year, including four to seven multi-brand concept locations. The company also plans to close between 40 and 50 stores, with as many as 12 closings coming in conjunction with a multi-brand concept opening. Z Gallerie, Inc. (310-630-1200) filed for Chapter 11 bankruptcy protection in the U.S. Bankruptcy Court for the Central District of CA during April. The company will shutter 22 of its Z Gallerie home furnishings stores in addition to a distribution center. After the closings, the company will operate 56 stores and one outlet store nationwide throughout 18 states.

Jones Apparel Group, Inc. (212-642-3860) will shutter 225 stores this year and throughout 2010 in an attempt to cut costs. The company trades as Nine West, Jones New York, Easy Spirit, Bandolino and Anne Klein at 370 retail stores and 614 outlet stores nationwide.

Advance Auto Parts, Inc. (540-362-4911) closed four locations in ND last month. The company closed locations along 13th Avenue South in Fargo; locations along Gateway Drive and South Washington Street in Grand Forks and a location along 13th Avenue East in West Fargo. The company, who operates 3,300 auto parts stores nationwide throughout 40 states, closed the stores due to underperformance.

Walgreen Co. (847-914-2500) won approval during April to purchase 34 former Drug Fair sites, put up for sale as the latter company filed for Chapter 11 bankruptcy protection during March. The company originally planned to purchase 30 sites, but was able to acquire four additional locations in Clifton, Morris Plains, Point Pleasant and Summit, NJ that were originally slated to be closed or sold to other parties.

Redner’s Markets, Inc. (610-926-3700) closed a Redner’s Warehouse Market location last month in Middletown, NY, citing poor sales. The company currently operates 39 Warehouse Markets locations and 13 Quick Shoppes locations throughout DE, MD, NY and eastern PA.

Pier 1 Imports, Inc. (817-252-8000) will terminate the leases on 20 Pier 1 Imports locations and close another two this year, as part of a plan to close 80 locations during the current fiscal year. The company currently operates 1,092 locations throughout North America.

Bashas’, Inc. (480-895-9350) plans to close nine underperforming stores later this year. The independent grocer currently operates 148 stores, including 14 AJ’s Fine Foods, 60 Food City Latin and 74 Bashas’ locations. The company recently closed Bashas’ locations in Phoenix, Food City locations in Phoenix and Yuma and an Ike’s Farmers Market location in Tucson, AZ.
