Market updateThe focus of commercial property market activity remains squarely on investment with demand for all property types and price points remaining firmly in place. At the top end domestic and offshore institutional buyers continue to actively search for secure, high yielding, quality assets. This has seen some major office, retail and industrial sales transactions take place over the past quarter and in turn tightened yields.

Local suburban retail and office properties with long-term leases in place have also received huge interest. These assets are generally tenanted by banks, the Post Office or government organisations such as Medicare or Centrelink. Private investors, syndicates, owner occupiers and those investing into their self-managed super fund have been targeting these properties. This has seen a number of portfolios containing these types of properties hit the market to capture this demand.

Developers have also been scouring the market for sites and well-located secondary grade assets with development upside. Properties that are ripe for conversion to residential apartments are in most demand, especially from offshore developers.

Leasing markets across the country are slowly moving through the recovery phase. Vacancy rates have tightened in a number of office markets and industrial leasing transaction volumes have begun to rise. Positively, markets that have seen vacancy rates rise have not done so because of a lack of leasing activity, but due to tenants rationalising their space requirements when they move.

Utilising your Self Managed Super Fund (SMSF) to buy commercial property is a sound investment idea, provided that you know what you are doing and you seek expert, independent financial advice.

Buying a commercial property, whether it is an office block, industrial shed or retail outlet, is exciting and can offer excellent returns.

“As an asset class for investment, commercial property offers the Trustees of SMSF’s some unique advantages,” Lyndon Driscoll, independent financial advisor says.

“Apart from the overall benefits of direct property as an investment, commercial property can provide an SMSF with potentially higher yields by way of rental return compared to residential property and hence cash flow to the SMSF.”

Under the provisions of the Superannuation Industry (Supervision) Act 1993 (“SIS Act”), (“Superannuation Law”) the Trustee of a SMSF are permitted to borrow, subject to certain requirements, to acquire what is described as a

‘single acquirable asset’.

This asset must be one that the SMSF would be permitted to own under the provisions of the fund’s trust deed and investment strategy if there were no borrowing. This usually includes direct property and hence commercial property.

“The combination of borrowing provisions, and the in-house asset and related party exemptions applying to commercial property, provide significant opportunities to small businesses and professionals to own their own business premises through their SMSF,” Driscoll says.

Of course, investors need to do their research and be wary that any property investment can potentially have a down side.

“Investing in any asset class, including commercial property, has associated risks,” Driscoll adds. “Gearing through borrowing adds a further layer of risk. Trustees need to make sure they understand those risks and that they take appropriate professional advice.

“Direct property is a lumpy investment: it is not liquid, and depending on the fund size, can use a large percentage of the fund assets. There needs to be rigorous financial analysis of the intended transaction to ensure that the numbers stack up over the long term. In particular that the fund’s cash flows can support the borrowings.”

So how does it work? Well in its simplest form, a SMSF can – provided the investment strategy of the fund allows –

purchase a commercial property outright with its own funds. Using borrowed funds is more complex.

“Borrowing money by a SMSF Trustee is permitted under what is described in the legislation as Limited Recourse Borrowing Arrangements,” Driscoll says.

“Under these arrangements, the Trustee of the SMSF is the borrower and contributes top up funds such as deposit from its fund assets.

“The lender can be a bank or an individual, or even fund members or a combination.”

What rules need to be followed?

The rules for SMSF borrowing to are contained in Section 67A of SIS Act and are summarised as follows:

i. The borrowed money must only be used to acquire a “single acquirable asset”.

ii. The asset must be one which the SMSF is permitted to acquire under its Trust Deed and Investment Strategy and the SIS Act.

iii. The asset must be held on Trust for the SMSF Trustee so that is has a beneficial interest in the asset.

iv. The SMSF Trustee must have the right, by making one or more payments, to gain legal ownership of the asset.

v. In the event of default on the borrowing, the recourse of lender/s or any other person to exercise their security, must be limited to the asset, and not reach into any other assets of the SMSF.
