In the 1st quarter of 2012, GDP in the EU stabilised at the level of the preceding quarter. Robust economic growth in Germany – which amounted to 0.5% q-o-q - prevented the EU from sliding into a recession. Also the Nordic and Baltic member states, Poland and Slovakia registered rather strong growth in Q1-2012. The majority of large EU economies however posted weak or negative growth; Spain and the UK joined Italy and slid into a recession.

Despite GDP outperforming earlier expectations of a contraction, economic conditions from the start of the year are to be referred to as recessionary. Available data on unemployment, investment, industrial activity and retail sales signal that in most EU countries economic momentum continued to slow down in the first months of 2012. Particularly domestic demand remained sluggish. Private consump-tion stabilised at the level of the previous quarter and government2

Expenditure even posted a small q-o-q increase, but gross fixed capital formation weakened significantly, falling 0.9% compared with the 4th quarter of 2011. Temporary factors such as a rise in construction output in several EU countries probably contributed to actual 1st quarter performance exceeding expectations. In the Northern European countries, also exports and private consumption contributed to growth.Indicators dip on flurry of concerns Whereas from the start of the year economic indicators had been showing some improvement, the recent trend is clearly downwards again.

Particularly in May, the EU economic sentiment indicator weakened quite sharply as concerns about the Eurozone sovereign debt crisis resurfaced. June sentiment moved sideways.

The Eurozone Composite Output PMI – an indication for the assessed activity trend in manufacturing and services – hit a near-three year low in May and remained unchanged in June.

The deterioration in forward looking indicators reflects economic and political uncertainty flaring up again after a period of relative stability.Several factors have contributed to the deterioration in economic sentiment.

A key factor has been the failure of the Greek political parties to form a coalition government after the elections in May. The strength of the parties opposing the austerity measures deepened concerns about the future of the Eurozone.

The Spanish banking crisis also added fuel to the fire. The bail-out plan which was agreed in June managed only temporarily to lift concerns about Spain’s banking sector and economic future. Concerns were raised that the soft conditions attached to the loans allocated to Spain could encourage Greece, Ireland or Portugal to renegotiate the terms of their bailouts.

But also outside Europe indicators have been rather mixed lately, adding to concerns about the Eurozone crisis having a stronger impact on global growth than earlier anticipated.For the time being weakened confidence and austerity will continue to weigh down on growth, with a contraction in GDP extending into the 2nd half of the year.
