Was bleibt immer gleich?

White Paper – (1) The guiding principle
Twin problems of traditional, prescriptive rule-based regulation:
• complexity & variety: there is no “world-formula”
• speed of innovation: international mediation of rule-based standard methods is regularly outpaced by markets
(Basel II)
Basel Committee of Banking Supervision (BCBS), 1995:
“The guiding principle of such an approach is the preservation of banks’ incentives to measure market risks as accurately as possible and to continue to upgrade their internal models as financial markets and technology evolve.”
• “as accurately as possible” “as accurately as necessary”
• Ashby’s law: “Only variety can destroy variety.”
• internal models = higher degrees of freedom
Internal Models - Key Issues | 11.04.23
Seite 18
White Paper – (1) Das Leitprinzip
Doppelproblem der beschreibenden, Regelbasierten Regulierung:
1. Komplexität & Abweichung: Es gibt keine „Weltformel”

The incentive structure (“win-win”)
benefits:
• more relevant and adequate supervision (e.g. for derivatives)
• supervisors and senior management speak the same language
• continual development is in the firm’s own interest
• supervisors get access to more relevant risk exposure data
• common calibration target: comparability of risks
deal between supervisors and firms:
• “lower regulatory capital in exchange for more timely and more detailed information”
• similar to rating agencies, except for depth of examination and in the case of “gambling for resurrection”
Internal Models - Key Issues | 11.04.23
Seite 21
Die Anreiz-Struktur (“win-win”)
Nutzen:

Seite 23
Aggregation
complexity problem:
• top-level model not fine-grained enough for lines of business; lower-level-models cannot explain diversification effects
possible solutions:
1. lower-level-models and top-level model complement each other and re-use IT infrastructure and databases
2. aggregation of distributional forecasts of lower-level-models via a copula assumption
3. aggregation of risk numbers via square root formula only in exceptional cases (holding without genuine business; merger of two firms; partial use of standard formula)
Internal Models - Key Issues | 11.04.23
Seite 24
Aggregation
3. Aggregation von Risikozahlen über Quadratwurzelformeln nur in Ausnahmefällen (Holding ohne echtes Geschäft, Zusammenschlüsse zweier Firmen, Teilweise Benutzung von Standardformeln)

CEIOPS’ answer - (1) SCR framework
Common goal and target criterion (CfA10)
goal: • absorb unforeseen losses• reasonable assurance to policyholders that payments will be madetarget criterion:• 1-year• TailVaR (VaR as approximation)• 99.5%
Standard formula (CfA10) Internal models (CfA11)
• low-cost inputs• one-size-fits-all • formulaic computation of a risk number• targeted at top level of aggregation
• more detailed risk exposure data• tailor-made to the business/processes• provides distributions• used for subportfolios as well
Internal Models - Key Issues | 11.04.23
Seite 26
Structure of internal Models (CfA11)
• internal use more important than regulatory; clear separation
• SCR/EC = “airbag”: just one aspect of car safety
• distributions: VaR/TailVaR-debate less important for internal models
• distinction of risk exposure, risk driver, and probability distribution

Struktur interner Modelle (CfA11)
• Interne Nutzung wichtiger als regulative – Klare Trennung
• SCR/EC = „Airbag”: Nur ein Aspekt von Sicherheit im Fahrzeug
• Verteilungen: VaR/TailVaR-Debatte weniger wichtig für interne Modelle
• Unterscheidung von Risk Exposure, - Driver, und Wahrscheinlichkeitsverteilung

Validation & Comparability
2. Internal risk management 3. “SCR estimate”
use test:
• actuarial model is genuinely relevant for and used within risk management
• is in line with the overall policy / strategy on capital
• quantitative aspect: proper sorting/ranking of risks
calibration test:
Is the SCR estimate at least as conservative as the target criterion? Or is the undertaking too optimistic?
1. Base methodology (“actuarial model”)
statistical quality test:
Is the methodology that underlies both internal use and regulatory SCR computation sound?
• quality and amount of input data
• internal consistency
• in line with standards of actuarial science and mathematical statistics?
Internal Models - Key Issues | 11.04.23
Seite 29
Key questions & debated issues
CEIOPS Consultation
• flexibility versus freedom
• control versus incentives
• range of methods versus clear separation of s.f. & i.m.
• Basel II and Solvency II: copy or innovate (credit risk, i.m.)
• uniform risk measure? VaR versus TailVaR
• SCR adjustment (pillar 2) needs to be restricted/harmonized
• transition period of 3 years too long
Key Question: freedom versus comparability
”[...] A balance needs to be struck between giving insurers the flexibility to develop models that genuinely reflect the risk profile and fit their risk management processes on the one hand and setting a minimum level of prescription to ensure comparability of the SCR estimates on the other hand.” (CfA11, paragraph 11.70)

CEIOPS Pillar 1 WG – (1) Next steps
Issues:
1. partial models / aggregation for non-holistic models
2. back-testing requirements (evaluation of predictive power)
3. more explicit criteria for the three “tests”
4. valuation of liabilities (technical reserves) enjoys same freedom as risk model? (UK proposal / John Tiner’s speech)
5. comparability
Internal Models - Key Issues | 11.04.23
Seite 31
CEIOPS Säule 1 WG – (1) Die nächsten Schritte
Issues:
1. Teilmodelle/Aggregation für Nicht-Holistische Modelle
2. Back-Testing Anforderungen (Bewertung der Aussagekraft der Vorhersagen)
3. Ausführlichere Kriterien für die drei „Tests”
4. Hat die Bewertung von Verbindlichkeiten (Technische Reserven) die gleichen Freiheiten wie das Risikomodell?(Britischer Vorschlag, Rede von John Tiner)
5. Vergleichbarkeit
Internal Models - Key Issues | 11.04.23
Seite 32
What kind of comparability?
use test, statistical quality test:
• Tommaso Padoa-Schioppa: “Self vs. public discipline” (2002)
• principle-based regulation (goal-oriented)
• process-oriented supervision: looking at internal processes
conclusions:
quality criteria cannot be externally given; quality is always relative to the risk strategy of the undertaking
internal models are not comparable in the sense that the same model may be perfect for A and insufficient for B
should not even try (same sorting of risks systemic risk)
refrain from creating the “super-map” of business processes
comparability on how to validate, not on how to build models
Internal Models - Key Issues | 11.04.23
Seite 33
Welche Art Vergleichbarkeit?
1.Use-Test, Test der Statistischen Qualität:
• Tommaso Padoa-Schioppa: „Eigene gegen öffentliche Disziplin” (2002)
• Prinzipienbasierte Regulierung (Zielorientiert)
• Prozessorientierte Überwachung: Betrachtung interner Prozesse
2.Schlussfolgerungen:
