San Diego Office Vacancy Remains Resilient As Rents Continue To ClimbThe San Diego office market continued to make steady gains at mid-year 2016. Vacancy is gradually getting tighter, while rent increases have not slowed down. The market is supported by diverse industries and desirable geography while benefitting from strong demand for space by healthcare innovators, independent research institutes and sectors that work closely with the local military. The San Diego County unemployment rate, as of mid-2016 dropped to 4.2% from 4.9% one year earlier.

Vacancy was 10.7% at the end of the second quarter of 2016, down from 10.9% at the same point in 2015. While vacancy is tighter from an annual perspective, year-over-year post-recession, vacancy in the second quarter is slightly higher than it was in the first quarter of 2016. Vacancy throughout the previous year had been impacted by the downsizing of Qualcomm in the Central Coast area, however steady demand has helped the area rebound quickly. The rental rate average for all classes reached $2.56 psf FSG at mid-year 2016, up from mid-year 2015, when rents were at $2.50 psf FSG. The highest rents were in the Central Coast submarket at $3.19 psf FSG with the next highest in the North County Coastal submarket at $2.52 psf FSG, followed by the Downtown area at $2.45 psf FSG. Year-over-year, San Diego County recorded net absorption of positive 567,171 sf.

Sales volume for the first half of 2016 has reached $1.8 billion, outpacing the first half of the previous year which reached $1.3 billion. This total includes local portions of larger portfolio sales. The greatest increase in volume has been with Class A properties, rather than Class B which was heavily favored in 2015. The average sale price per square foot is up over the previous year, to $312 psf, with cap rates at approximately 6.2%. Investment grade office properties in San Diego County are currently spending less time on the market, and spending fewer months vacant. The largest investment sale during the second quarter was Torrey Pines Court, a five-building portfolio in La Jolla, purchased by Regents of University of California for $619 psf. In total, the buildings were approximately 90 percent occupied by multiple tenants, most of which are life science companies. The next largest deal was the two building portfolio at 9360 and 9390 Towne Centre Dr in UTC, purchased by Biomed Realty Trust for $381 psf, with leases to life science companies in place for 100% of the building.

The San Diego office market had ten investment-grade office projects under construction at the second quarter of 2016, including life science projects. These projects amount to more than 1,582,457 sf of new inventory that will be delivered throughout 2016 and 2017, approximately 70% of which is already pre-committed, with the remainder currently on the market. All new office construction is currently located in the Central Coast and North County areas. The three largest projects reflect the growing needs of the life science sector in the Central Coast area of San Diego. In total there is nearly one million square feet of space under construction with designated lab buildout to accommodate life science companies. The UTC market saw the completion of The Oberlin, a 62,434 square foot creative space office park, with no tenant pre-commitments. There is currently more than 13 million square feet of proposed office development on record in the county, which is an increase of 50% over the amount of proposed space at the same time in the previous year. A gradual increase in new construction is expected to continue through 2016.

Of the 13.7m sf of proposed office space being marketed in San Diego, 25% of the volume is located in Downtown, 16% is located in Sorrento Mesa, and 10% is located San Marcos.

The population in San Diego County is experiencing a faster growth rate than that of the state as a whole, expanding 5.4% over the past four years. There are approximately 3,263,431 people living in San Diego County as of 2014.
