CHAPTER-1

INTRODUCTION-

This paper analyzes `the movement of Non-Performing assets of Scheduled commercial banks in India. Commercial Banks are faced with the risk of default by the borrower in the payment of either principal or interest. This risk in banking parlance is termed as Credit Risk and accounts where payment of interest and /or repayment of principal is not forthcoming are treated as Non-Performing Assets, as per the Reserve Bank of India, an asset, including a leased asset, becomes non-Performing when it ceases to generate income for the bank. A bank with a high level of NPAs would be forced to incur carrying costs on non-income yielding assets. Other consequences would be reduction in interest income, high level of provisioning (as banks are required to keep aside a portion of their operating profit as provisions, as NPAs increases banks have to increase the amount kept aside as provisions which will reduce their net profits)stress on profitability and capital adequacy, gradual decline in ability to meet steady increase in cost, increased pressure on Net Interest Margin (NIM) thereby reducing competitiveness, steady erosion of capital resources and increased difficulty in augmenting capital resources. Several statistical tests have been applied in order to measure the movement of the NPAs of Scheduled Commercial banks in India like descriptive analysis, correlation analysis, graphical study etc. The period for the study has been taken from April, 2005 to march, 2014 using yearly net NPA values of banks. From the data analysis the result of Correlation confirmed that there is a significant correlation between SBI & its associates and nationalized banks. For F.Y 2007-08, banks faced highest no. of NPAs due to collapse of the Lehman brothers. The % increase in at that period was nearly 61.1%. It is highly recommended that Public sector banks should focus on giving fewer loans and more on reviving the bad debts for some years.

CHAPTER-2

LITERATURE REVIEW-

Priyanka Mohnani et al (2013),in her research on Non-performing assets on selected publc and private sector banks, suggested that the magnitude of NPA was comparatively higher in public sector banks compared to private sector banks.

Dr. Sonia Narula et al (2014), in her research on Empirical study on non-performing assets of banks, suggested that when PNB Gross & NET NPA compared with total advances we get the result that there is mismanagement on the side of PNB. While analyzing the impact of NPA level on PNB we derived the conclusion that there is a positive relation between Net Profits and NPA of PNB. It simply means that as profits increase NPA also increase. It is because of the mismanagement on the side of bank.

M.Rajeev et al (2010), examines the trends of NPAs in India from various dimensions and explains how mere recognition of the problem and self-monitoring has been able to reduce it to a great extent. It also shows that public sector banks in India, which function to some extent with welfare motives, have as good a record in reducing NPAs as their counterparts in the private sector.

Dr. D. ganesan et al (2013), in his research ` Non- performing assets: a study on State Bank of India. The magnitude of NPA is comparatively higher in public sectors banks. To improve the efficiency and profitability of banks the NPA need to be reduced and controlled. In this paper, an effort has been made to evaluate the non-performance assets of the SBI since 2002, NPAs.

Dr. Ravindra N. Sonatakke et al (2013) conducted research on `Trend analysis of NPA in scheduled commercial bank in India. The paper underlines the in depth study of the conceptual framework of Non Performing Asset commonly known as NPA in banking. It further discusses the NPA trend in the scheduled commercial banks in India for the preceding period of five years i.e. (2008 2012). Finally it covers the measures to be undertaken to reduce the menace of NPA in banks.

CHAPTER-3INDUSTRY PROFILE-

Introduction to NPA of banks-The business of banking essentially involves intermediation-acceptance of deposits and channeling these deposits in to lending activities. Since the deposits received from the depositors have to be repaid to them by the bank, they are known as banks Liabilities and as the loan given to the borrowers are to be received back from them, they are termed as banks Assets so assets are banks loans and advances. In the traditional banking business of lending financed by deposits from customers, Commercial Banks are faced with the risk of default by the borrower in the payment of either principal or interest. Existence of Non-Performing Asset is an integral part of banking and every bank has some Non-Performing Assets in its advance portfolio. However, the high level of NPA is a cause of worry to any financial institution. An account is declared as NPA based on the recovery of installments and interest on loans and advances and other aspects as per RBI norms. The updated norms to declare the account as NPA are as follows as per RBI guidelines:- An asset, including a leased asset, becomes non-performing when it ceases to generate income for the bank.A non-performing asset (NPA) is a loan or an advance where; (i) Interest and/ or instalment of principal remain overdue for a period of more than 90 days in respect of a term loan,(ii) The account remains out of order in respect of an Overdraft/Cash Credit (OD/CC), if the outstanding balance remains continuously in excess of the sanctioned limit/drawing power. In cases where the outstanding balance in the principal operating account is less than the sanctioned limit / drawing power, but there are no credits continuously for 90 days as on the date of Balance Sheet or credits are not enough to cover the interest debited during the same period, these accounts should be treated as 'out of order'.(iii) The bill remains overdue for a period of more than 90 days in the case of bills purchased and discounted,(iv) The instalment of principal or interest thereon remains overdue for two crop seasons for short duration crops,(v) The instalment of principal or interest thereon remains overdue for oneCrop season for long duration crops,(vi) The amount of liquidity facility remains outstanding for more than 90 days, in respect of a securitization transaction undertaken in terms of guidelines on securitization dated February 1, 2006.(vii) In respect of derivative transactions, the overdue receivables representing positive mark-to-market value of a derivative contract, if these remain unpaid for a period of 90 days from the specified due date for payment.

Three types of NPA:

Sub-Standard NPAWhen the account holder does not pay 3 installments continuously after 90 days up to 1 year. In this case bank has made 10% provision of funds from their profit to meet the losses generated from NPA.

Doubtful NPAThere are 3 sub categories. I.e. up to 1 year (20% provision made by bank), Up to 2 year (30% provision made), Up to 3 year (100% provision made by the bank).

Loss assetsIn this case 100% provision is made by bank. The account can be written off and all the assets will handed over to recovery agents for sale.

FACTORS RESPONSIBLE FOR NPAs-

The following factors confronting the borrowers are responsible for incidence of NPAs in the banks:-(i) Diversion of funds for expansion/modernization/setting up new projects/helping promoting sister concerns. (ii) Time/cost overrun while implementing projects.(iii) External factors like raw-material shortage, raw-material/Input price escalation, power shortage, industrial recession, excess capacity, natural calamities like floods, accident etc.(iv) Business failure like product failing to capture market, inefficient management, strike/strained labor relations, wrong technology, technical problem, product obsolescence, etc. (v) Failure, non-payment/over dues in other countries, recession in other countries, externalization problems, adverse exchange rate, etc. (vi) Government policies like excise, import duty changes, deregulation, and pollution control orders, etc. (vii) Willful default, siphoning of funds, fraud, misappropriation, and promoters/management disputes etc. Besides above, factors such as deficiencies on the part of the banks viz. deficiencies in credit appraisal, monitoring and follow-up; delay in release of limits; delay in settlement of payments/subsidies by Government bodies, etc. are also attributed for the incidence of NPAs.

IMPLICATIONS OF NPAs-

For an Economy: Developing of sound and healthy financial institutions, especially banks, is an essential condition for maintaining over all stability of the financial system of the country. The high level of NPAs in banks and financial institutions has been a matter of grave concern to the public as bank credit is the catalyst to the economic growth of the country and any bottleneck in the smooth flow of credit, one cause for which is the mounting NPAs, is bound to create adverse repercussions on the economy. When the loans taken are not repaid, much of the funds go out of financial system and the cycle of lending- repaying-borrowing is broken. The banks have also to repay their depositors and others from whom the money had been borrowed. If the borrowers do not pay, the banks have to borrow additional funds to repay the depositors and creditors. This leads to a situation where banks are reluctant to lend fresh funds to new projects or the on-going projects thus choking the system. Once the credit to various sectors of the economy slows down, the economy is badly hurt. There is slowdown in GDP growth and industrial output and fall in the profit margins of the corporates which resultantly cause depression in the market.

For Banking: The most important business implication of the NPAs is that it leads to credit risk management assuming priority over other aspects of banks functioning. The banks whole machinery would thus be pre-occupied with recovery procedures rather than concentrating on expanding business. NPAs generate a vicious cycle of effects on the sustainability and growth of the banking system, and if not managed properly could lead to bank failure.

SARFAESI Act and Rules

SARFAESI Act (The Securitization and Reconstruction of Financial Assets and Enforcement of Security Interest Act, 2002) was enacted to regulate securitization and reconstruction of financial assets and enforcement of security interest created in respect of Financial Assets to enable realization of such assets.

The SARFAESI Act provides for the manner for enforcement of security interests by a secured creditor without the intervention of a court or tribunal. If any borrower fails to discharge his liability in repayment of any secured debt within 60 days of notice from the date of notice by the secured creditor, the secured creditor is conferred with powers under the SARFAESI Act to

a) take possession of the secured assets of the borrower, including transfer by way of lease, assignment or sale, for realizing the secured assets b) takeover of the management of the business of the borrower including the right to transfer by way of lease, assignment or sale for realizing the secured assets, c) appoint any person to manage the secured assets possession of which is taken by the secured creditor, andd) require any person, who has acquired any of the secured assets from the borrower and from whom money is due to the borrower, to pay the secured creditor so much of the money as if sufficient to pay the secured debt.

The Central Government has prescribed Security Interest (Enforcement) Rules, 2002 pursuant to the powers conferred on it under the SARFAESI Act. The foregoing enforcement measures must be exercised by a secured creditor in accordance with the Enforcement Rules and are further subject to guidelines issued by the RBI.

In exercise of powers conferred by SARFAESI Act, 2002, Reserve Bank of India has issued guidelines to registration, measures of asset reconstruction, prudential norms, acquisition of financial assets etc., namely 'The Securitisation Companies and Reconstruction Companies (Reserve Bank) Guidelines and Directions, 2003'.

Scheduled commercial bank in India-Ascheduled bank, in India, refers to abankwhich is listed in the 2ndScheduleof the ReserveBankof India Act, 1934.Banksnot under this Scheduleare called non-scheduled banks.Scheduled banksare usually private, foreign and nationalizedbanksoperating in India.

Scheduled Commercial Banks (Public Sector)

At present, there are 27 Public Sector Banks in India including SBI (plus its 5 associates) and 19 nationalized banks. Further, there are two banks which have been categorized by RBI as Other Public Sector Banks. IDBI and Bhartiya Mahila Bank come under this category.

SBI & Associates State Bank of India with its around 17,000 branches and around 200 foreign offices, is Indias largest banking and financial services company by assets. With over 2 lakh employees, SBI is banker to millions of Indians. This bank got birth in the British Era. Its first parents were three presidency banks viz. Bank of Calcutta (later Bank of Bengal), Bank of Bombay and the Bank of Madras. In 1921, these three presidency banks were merged in one entity called Imperial Bank of India. The Imperial Bank of India was nationalized in 1955 and was renamed a State Bank of India. Thus, State bank of India is the oldest Bank of India. In 1959, there were eight associates of SBI. The current five associate banks of SBI are:

State Bank of Bikaner & Jaipur State Bank of HyderabadState Bank of Mysore State Bank of Patiala State Bank of Travancore Apart from the above, the SBI also has seven non-banking subsidiaries viz. SBI Capital Markets Ltd, SBI Funds Management Pvt Ltd, SBI Factors & Commercial Services Pvt Ltd, SBI Cards & Payments Services Pvt. Ltd. (SBICPSL), SBI DFHI Ltd, SBI Life Insurance Company Limited and SBI General Insurance.

Nationalized Banks There are 19 nationalized banks in India as follows: Allahabad Bank Andhra Bank Bank of Baroda Bank of India Bank of Maharashtra Canara Bank Central Bank of India Corporation Bank Dena Bank Indian Bank Indian Overseas Bank Oriental Bank of Commerce Punjab & Sind Bank Punjab National Bank Syndicate Bank UCO Bank Union Bank of India United Bank of India Vijaya Bank

Other Public Sector Banks Further, there are two scheduled commercial banks in India, which have been classified as other Public Sector Banks. These are IDBI Bhartiya Mahila Bank.

Scheduled Commercial Banks (Private Banks) In private sector banks, most of the capital is in private hands. There are two types of private sector banks in India viz. Old Private Sector Banks and New Private Sector Banks.Old Private Banks There is 13 old private sector banks as follows: Catholic Syrian Bank City Union Bank Dhanlaxmi Bank Federal Bank ING Vysya Bank Jammu and Kashmir Bank Karnataka Bank Karur Vysya Bank Lakshmi Vilas Bank Nainital Bank Ratnakar Bank South Indian Bank Tamilnad Mercantile Bank

Out of the above banks, the Nainital Bank is a subsidiary of the Bank of Baroda, which has 98.57% stake in it. Some other old generation private sector banks in India have merged with other banks. For example, Lord Krishna Bank merged with Centurion Bank of Punjab in 2007; Sangli Bank merged with ICICI Bank in 2006; Centurion Bank of Punjab merged with HDFC in 2008.

New Private Sector Banks The new private sector banks were incorporated as per the revised guidelines issued by the RBI regarding the entry of private sector banks in 1993. At present, there are seven new private sector banks as follows: Axis Bank Development Credit Bank (DCB Bank Ltd) HDFC Bank ICICI Bank IndusInd Bank Kotak Mahindra Bank Yes BankApart from the above, there are two banks which are yet to commence operation. These have obtained in-principle licenses from RBI. They are IDFC Bandhan Bank of Bandhan Financial Services.

Foreign Banks As of December 2014, there are 43 foreign banks from 26 countries operating as branches in India and 46 banks from 22 countries operating as representative offices in India. Most of the foreign banks in India are nicheplayers. RBI policy towards presence of foreign banks in India is based upon two cardinal principles viz. reciprocity and single mode of presence.

INTERPRETATION-Mean - This is the average of all NPAs in millions over 10 years. Means can only be computed for data that are interval or ratio. For example: age, GPA, BMI, quantitative data. The mean is calculated by adding up all of the valid scores and dividing the total by the number of valid scores. It is highest for nationalized banks.Median - This figure is the value that separates the higher half of a sample from the lower half. The valid data is sorted in ascending order, and if there is an odd number of data points, the median is the middle number; however if there is an even number of data points, the median is the average of the middle two numbers. The median is used for ordinal, interval or ratio data.

Standard Deviation (Std. Deviation) - This figure represents the distribution or spread of data points from the mean value. Standard deviation is a measure of the tendency of individual values to vary from the mean value. Minimum - This figure represents the lowest chosen valid value from all values of NPAs.Maximum - This figure represents the highest chosen valid value from all NPAs. The skewness measure is greater than 0 when the distribution is skewed. The kurtosis measure is 0 for a normal distribution. Positive values of nationalized banks and SBI & its associates imply a leptokurtic distribution, while negative values of private sector banks and foreign banks imply a platykurtic distribution.

The graph shows a linear trend in the NPA values over 10 years, which is highest for the year2014.

For private sector banks, the graph show s a deliberate increase in the amount of NPAs form the year2006 to 2009,and a reduction in NPAs during the years 2009 to 2012 showing a linear trend increasing from 2005-2014.

For nationalized banks, the graph shows a gradual increase in NPA from the year 2011 to 2014, showing a linear trend data.

For foreign banks, the amount of NPAs shows a head and shoulder movement of trends from the period 2005-2014.

GROSS NPA TO GROSS ADVANCES RATIO %

The table shows the GNPA/ advances ratio % of the different banks in India from a period of 10 years i.e. April 2005- march 2014. The data was taken from RBI website.

FINDINGS-

The nationalized banks have the highest NPAs amounting to rupees 2,706,526 million compared to other banks for a period of 10 years.

For F.Y 2007-08, banks faced highest no. of NPAs due to collapse of the Lehman brothers. The % increase in at that period was nearly 61.1%.

In the year 2013-14, SBI and its associates has the highest NPA ratio of 4.96 %, in the year2005, both private sector banks and nationalized has the highest NPA ratio of 3.86% and 5.36%. In the year, 2010, foreign banks have the highest NPA ratio of 4.26%.

We analyzed that during the period of 2005-2014, year 2008 has the lowest Gross NPA/ Gross advances ratio % for all scheduled commercial banks in India.

By analyzing the correlation coefficients of different banks, we found that the correlation of SBI and its associates and nationalized banks is very strong that is 83%.

CHAPTER-7

RECOMMENDATIONS-

The Nationalized banks should work towards controlling the amount of NPAs, which affects its performance with other banks.

The various measures that can help to reduce NPAs are by knowing banks customers credit rating performance, their background, their income stability and ranking them accordingly.

Applying for CIBIL Membership which is available to the following institutions:1. Credit Institutions(banks, RRBs, Co-operative bank , NBFC, Public Financial Institution, Housing Finance Institution etc. companies engaged in the business of credit cards and other similar cards and companies dealing with distribution of credit in any other manner orany other institution which the Reserve Bank may specify, from time to time, for this purpose)2. Insurance Companies3. Companies providing cellular or telephone services4. Credit Rating Agencies5. Asset Reconstruction Companies6. Telecom Companies

Lok Adalats: It is for the recovery of small loans. According to RBI guidelines issued in 2001, they cover NPA up to Rs. 0.5 million, both suits filed and non- suit filed are covered

Compromise settlement: It is a scheme which provides a simple mechanism for recovery of NPA. It is applied to advances below Rs. 1 billion.

Credit Information Bureau: A credit Information Bureau helps banks by maintaining a data of an individual defaulter and provides this information to all banks so that they may avoid lending to him/her.

Debt recovery tribunals: The debt recovery tribunal act was passed by Indian Parliament in 1993 with the objective of facilitating the banks and financial institutions for speedy recovery of dues in cases where the loan amount is Rs. 1 million and above.

.

CONCLUSION-

For determining movement of NPAs of Scheduled commercial bank in India. I employed NPA data of different banks from April 2005-2014. The correlation test, descriptive statistics indicates that the Gross NPA to Gross Advances ratio of SBI and its associates and nationalized banks is strong around 83%.
