    MARKET OUTLOOK

    Equity Markets Round Up: July 2020

    The Indian equity markets outperformed emerging markets as a category during the month of July. MSCI India (USD) was up 10% during the month against the MSCI EM (USD) index which was up 8.4%. Among Indian indices, the Nifty (+ 7.5%) outperformed both the Midcap and Smallcap indices. It also outperformed the NSE 100 equal weight index as the performance of the markets was polarized during the month. Although 37 of the 50 stocks in the Nifty were up during the month, Reliance and Infosys delivered nearly 61% of the movement in the Nifty. Among sectoral indices, the IT, Healthcare and Auto indices did well while Consumer staples, Industrials and Financials underperformed. Banks and NBFCs generally indicated that the proportion of loans under moratorium had declined. However, comparison across banks / NBFCs remains difficult given that different institutions used somewhat different methods to compute the data. Many private sector banks / NBFCs / HFCs have also raised capital in the last 2-3 months. This is expected to strengthen their balance sheets and enable them to grow when demand for credit picks up. The trend of select institutions gaining market share in the financials space is likely to continue.

    In terms of flows, offshore flows into EM equity during the month were about USD 1.4 BN (JP Morgan data). FPI inflows into Indian equity during the month were positive at Rs. 7,563 crores, while Mutual Funds were net sellers of Rs. 9,195 crores.

    In macroeconomic events, the Current account deficit was positive for Q4, FY 20 at 0.1% of GDP, the first time in thirteen years. More unusually, India had a surplus on merchandise trade in the month of June (data reported in July). Merchandise imports for the month were down 48% YoY, while exports were down only 12% YoY. While this is likely to be temporary and will certainly reverse in H2, FY 21, this, combined with flows on invisibles and FDI and FPI flows has created surplus of Dollars in the economy. The RBI has bought USD to prevent appreciation of the Rupee (the size of forex reserves has grown from USD 476 BN in March’ 20 to USD 535 BN at end of July). Accordingly, money supply (M3) is now growing at 12.5% +, a six year high. This probably is also one of the contributing factors behind the rally in asset prices. On the fiscal side, receipts for the central government were at 7% of full year estimates while expenditure was along previous year trends, at 27% of full year budget. Accordingly, the fiscal deficit for Q1 is at 54% of the revised target for FY 21 (i.e. after adding the extra borrowings for the central government). The MNREGA spend is budgeted to go to Rs. 107,000 crores from Rs. 61,500 crores. Accordingly, the full year budget deficit for the centre is likely to be upwards of 7% of GDP.

    In results for Nifty 50 companies for Q1, FY 21 declared so far (31 companies had declared till end of July), while aggregate sales were down 28%, the EBITDA was down 1%. Companies tightly controlled costs by cutting advertising spends, travel and sales spends and in some cases, by cuts in employee spends. Also, for cement companies, low fuel and input commodity costs also supported margins. The economy is opening up, though data for July is virtually flat versus June numbers. This could be the result of Coronavirus spreading to Tier -III and Tier – IV towns and localised lockdowns.

    Outlook

    The rally in risk assets including equity markets has been global, with substantial participation by retail investors. The rally began as valuations had become quite cheap, and it was driven by easy liquidity and central bank actions. However, the economic recovery is gradual and economic uncertainties still remain. Given the sharp recovery in stock prices, is possible that the markets remain volatile and directionless next couple of months. However, if there is a sharp correction it would be a good entry point for investors from a medium term perspective.

    Fixed Income Market Update: July 2020• The month was characterized by mixed movement in money market yields and gilt yields and sharp

    compression in AAA corporate bond spreads. Ample banking system liquidity, flows into debt mutual funds, flight to safety, fall in US treasury yields and stable external environment were the key reasons.

    • India'sfiscaldeficitforthefirstthreemonthsofthefiscalyear2020-21hascomeinataround6.62lakhcrore,as per the report released by the Centre. This means that within the first three months of FY21, the fiscal deficit numbers have hit nearly 83 percent of the total budgeted target for the current fiscal.

    • Yetanothernewtenyrgiltbenchmarkwasissuedduringthemonth.Itclosedat5.77%,sameasthecouponat which it was issued. The not so new gilt benchmark closed at 5.83%, 5 bps lower than previous month. The 5 yr gilt benchmark fell sharply to close at 4.98%, 30 bps lower than previous month.

    • Corporatebondsyieldsfellduringthemonth.The5yrAAAbenchmarkandthe10yrAAAbenchmarkendedthe month at 5.67% and 6.53% respectively compared to 6.16% and 7.05% in the previous month.

    • 1yearCDratesclosedat3.75%comparedto4.05%inthepreviousmonth.3monthCDratesontheotherhand rose somewhat to close at 3.33%, compared to 3.25% in previous month.

    • BrentCrudeoilpricesfurtherroseduringthemonthonsignsofupturnineconomicactivityfromUSD40.89per barrel to USD 42.81 per barrel. INR appreciated to 74.81 during the month on the back of trade surplus reported for the month of June at USD 0.80 bn for the first time in 18 years. For the month of July, FPIs were net sellers in the debt market to the tune of Rs 2202 cr. 10 yr US treasury yields fell to 0.53% as compared to 0.66% at end of June.

    • CPIinflationwasreleasedafteragapof3monthsduringthemonth.ReportedfiguresforApril,MayandJunewere 7.22%, 6.27% and 6.09% respectively. The increase has been mainly due to food and vegetable items, fuel and gold prices.

    • MayIndustrialproduction(IIP)growthcameat-34.7%ascomparedto-57.6%forpreviousmonthreflectingsome resumption of economic activity as lockdown measures started easing.

    • BankingSystemLiquidityremainsample.ForthemonthofJulythemonthlyaveragesurpluswasRs3.60 lakh cr.

    Outlook:

    • WeexpectBankingSystemliquiditymayremaincomfortableintherangeofRs2.5to3.5lakhcroresforthe month of August. Short term CD and CP rates and overnight rates may remain stable and low as was prevalent in July.

    • Whilefiscalworriesremainonanticipatedstimulusmeasuresandslowdownintaxrevenues,RBImeasuresmay act as a counterbalancing force and keep gilt prices at short to medium end supported. We expect that in the RBI MPC Review scheduled for August 6th, RBI may reduce key rates or only the reverse repo rate by 25 bps and/or may undertake other measures to keep rates stable and ensure monetary transmission.

    • Thecreditenvironmentisexpectedtoremainfragileonuncertaintyofrevenuesandcashflowsduetotheunprecedented nationwide lockdown.

    How to Read Factsheet

    Fund Manager - An employee of the asset management company such as a mutual fund or life insurer, who manages investments of the scheme. He is usually part of a larger team of fund managers and research analysts.

    Application Amount For Fresh Subscription - This is the minimum investment amount for a new investor in a mutual fund scheme.

    Minimum Additional Amount - This is the minimum investment amount for an existing investor in a mutual fund scheme.

    Yield To Maturity - The Yield to Maturity or the YTM is the rate of return anticipated on a bond if held until maturity. YTM is expressed as an annual rate. The YTM factors in the bond’s current market price, par value, coupon interest rate and time to maturity.

    SIP - SIP or systematic investment plan works on the principle of making periodic investments of a fixed sum. It works similar to a recurring bank deposit. For instance, an investor may opt for an SlP that invests ` 500 every 15th of the month in an equity fund for a period of three years.

    NAV - The NAV or the net asset value is the total asset value per unit of the mutual fund after deducting all related and permissible expenses. The NAV is calculated at the end of every business day. It is the value at which the investor enters or exits the mutual fund.

    Benchmark - A group of securities, usually a market index, whose performance is used as a standard or benchmark to measure investment performance of mutual funds, among other investments. Some typical benchmarks include the Nifty, Sensex, BSE200, BSE500, 10-Year G-sec.

    Entry Load - A mutual fund may have a sales charge or load at the time of entry and/or exit to compensate the distributor/agent. Entry load is charged at the time an investor purchases the units of a mutual fund. The entry load is added to the prevailing NAV at the time of investment. For instance, if the NAV is ` 100 and the entry load is 1%, the investor will enter the fund at ` 101.Note: SEBI, vide circular dated June 30, 2009 has abolished entry load and mandated that the upfront commission to distributors will be paid by the investor directly to the distributor, based on his assessment of various factors including the service rendered by the distributor.

    Exit Load - Exit load is charged at the time an investor redeems the units of a mutual fund. The exit load is deducted from the prevailing NAV at the time of redemption. For instance, if the NAV is ` 100 and the exit load is 1%, the redemption price would be ` 99 per unit.

    Modified Duration - Modified duration is the price sensitivity and the percentage change in price for a unit change in yield.

    Standard Deviation - Standard deviation is a statistical measure of the range of an investment’s performance. When a mutual fund has a high standard deviation, its means its range of performance is wide, implying greater volatility.

    Sharpe Ratio - The Sharpe Ratio, named after its founder, the Nobel Laureate William Sharpe, is a measure of risk-adjusted returns. It is calculated using standard deviation and excess return to determine reward per unit of risk.

    Beta - Beta is a measure of an investment’s volatility vis-a-vis the market. Beta of less than 1 means that the security will be less volatile than the market. A beta of greater than 1 implies that the security’s price will be more volatile than the market.

    AUM - AUM or assets under management refers to the recent / updated cumulative market value of investments managed by a mutual fund or any investment firm.

    Holdings - The holdings or the portfolio is a mutual fund’s latest or updated reported statement of investments/securities. These are usually displayed in terms of percentage to net assets or the rupee value or both. The objective is to give investors an idea of where their money is being invested by the fund manager.

    Nature Of Scheme - The investment objective and underlying investments determine the nature of the mutual fund scheme. For instance, a mutual fund that aims at generating capital appreciation by investing in stock markets is an equity fund or growth fund. Likewise, a mutual fund that aims at capital preservation by investing in debt markets is a debt fund or income fund. Each of these categories may have sub-categories.

    Rating Profile - Mutual funds invest in securities after evaluating their creditworthiness as disclosed by the ratings. A depiction of the mutual fund in various investments based on their ratings becomes the rating profile of the fund. Typically, this is a feature of debt funds.

    MAAUM - Monthly Average Asset Under Management

    ++ ICRA has assigned credit risk rating of [ICRA]A1+mfs to Principal Cash Management Fund. Rating methodology used by ICRA is based on evaluating the inherent credit quality of the mutual funds portfolio. As a measure of the credit quality of a debt fund’s assets, ICRA uses the concept of “credit scores”, based on ICRA’s assessment of credit risk associated with each exposure of the portfolio taking into account its maturity. To quantify the credit risk scores, ICRA uses its database of historical default rates for various rating categories for various maturity buckets. The credit risk ratings incorporate ICRA’s assessment of a debt fund’s published investment objectives and policies, its management characteristics, and the creditworthiness of its investment portfolio. ICRA reviews relevant fund information on an ongoing basis to support its published rating opinions. If the portfolio credit score meets the benchmark of the assigned rating during the review, the rating is retained. In an event that the benchmark credit score is breached, ICRA gives a month’s time to the debt fund manager to bring the portfolio credit score within the benchmark credit score. If the debt fund manager is able to reduce the portfolio credit score within the benchmark credit score, the rating is retained. If the portfolio still continues to breach the benchmark credit score, the rating is revised to reflect the change in credit quality. The ratings should, however, not be construed as an indication of the prospective performance of the Mutual fund scheme or of volatility in its returns.
