Financial Corner with Ernie GossThe Uptick in Interest Rates
What is your reaction to Janet Yellen and the Federal Reserve Bank raising interestrates? Let’s ask one of our favorite economists, who presented at the Novemberdinner meeting.
Ernie Goss, Ph.D.MacAllister Chair & Professor of Economics, Creighton University
No surprises and that was one of their objectives—do not surprise the markets.
Regarding the Fed rate hike, the real issue is the language surrounding theincrease. That is, short term interest rates, except for the prime interest rate, havealready incorporated a 25 basis point hike. In other words, a rate hike of 1/4% isbaked into short term rates. If the FOMC (Federal Open Market Committee) issueslanguage that is suggestive of more rate hikes as early as the first quarter of2016, short term interest rates are likely to increase even more (since this is notbaked in). Janet Yellen was very cautious in her statements indicating that theywill be "data driven" regarding future rate increases. I am astounded that theyeven say this. How could FOMC actions be anything other than data driven? Dowe really think that their actions will be driven by the alignment of the stars?
The real issue that has significant ramifications for the Mid-America economy iswhat happens to the value of the U.S. dollar. If global investors expect even morerate increases in early 2016, the value of the U.S. dollar will move even higheragainst other currencies making U.S. goods less competitively priced abroad. Thiswill have a dampening impact on agricultural commodity prices, farm incomeand the overall Mid-America economy. Additionally, U.S. and Mid-Americamanufacturing, particularly that dependent on exports, will be negativelyimpacted. But again a 25 basis point increase is baked into the value of the U.S.dollar today.
Even though long term interest rates will be practically unaffected by the Fedannouncement, I expect a rate hike to encourage potential home buyers topurchase today before mortgage rates do head higher. When December homesales are announced in early 2016, I expect them to be jump quite significantlyover sales for December 2014.

Long term interest rates will be little affected by the rate hike or the Fed languagesurrounding the increase. Long term interest rates such as the 10-year U.S.Treasury bond yield and mortgage rates are driven, not so much by Fed actions, but by expected inflation and financial risks. As inflation rises, long-term interestrates increase. As global financial risks increase, U.S. long term interest ratesdecline as global investors seek the safety of U.S. Treasury bonds.
