Stock GuideSummer 2014
Despite the old adage, “Sell in May and go away,” the market has been anything but the summer doldrums over the last month. During the Nasdaq’s 10% correction in March and April, many of the best stocks constructively went through a base-building phase. Since then, all the major indices have rallied back into new highs, with the strongest stocks following suit.
In this summer edition of the Stock Guide, we will highlight the five key investing topics that were discussed by President Scott O’Neil at the Investor’s Business Daily Chicago Trading Summit: Classic Breakouts, Advanced Buying Strategies, Importance of the Relative Strength Line, IPO Bases, and Faulty Patterns that Evolve into Constructive Bases.
The stock screens created for this edition focus on finding the best stock ideas during a market in uptrend, including those that are potentially breaking out. Some of the better stock ideas include newer IPOs and solid Relative Strength Ratings that can outperform the market going forward.
Best returns,
Your MarketSmith Team

Classic BreakoutsWe all know that the best time to buy a leading stock is on the breakout day when the volume is 40% above average, but the base forming process can be as important as the breakout day. Many stocks exhibit similar price and volume behavior as they are building their bases that can help you identify a leading stock.
There is a large day of institutional accumulation on the right side of this forming base.
The RS Line is at a new high before the stock breaks out signifying substantial market outperformance.
The breakout day is a clear day of strength. The price is up 5.7% and then the volume is 125% above average.

Advanced Buying StrategiesOther than the classic breakout day, there are other entry points to look for as leading stocks progress throughout their moves. These points can offer you an additional chance to buy a stock you missed out on initially or an add-on point where you can add to your existing position. Some of these entry points are breakaway gaps, three-weeks-tight, and a bounce off the 10-week moving average. Here, we’ll focus on a pullback to the 10-week moving average.
Volume is light on the pullback.
Volume picks up as the stock finds support at the 10-week moving average.
Stock continues upward after finding support.

Importance of RS Line The Relative Strength Line displays a stock’s performance vs. the S&P 500. An upsloping line signifies a stock is outperforming the general market. The steeper the angle of the RS Line, the more the stock is outperforming the market. In addition, the RS Line should be at/near new highs as the stock breaks out. This can be a key indicator of future price performance.
IPO BasesWhen a company has an IPO, there is an urge to believe the stock’s hype and jump on the stock during the first day of trading. However, we don’t know whether that stock will go up from there or not. We want to let the stock develop a trading history and let it prove itself if it’s going to go higher from there. This involves waiting for an IPO base to form. An IPO base is 2-4 weeks in length, so it only requires a short consolidation. Once it forms an IPO base and then breaks out, we can have more confidence in our investment.

Faulty Bases that Evolve into Constructive Bases Determining whether a base is faulty or proper is an important skill in making money in the market. A base that is prone to failure is usually characterized by wide, loose, and erratic swings in price. When a stock’s character changes, the price volatility will decrease and it will begin to tighten up. Now, the stock builds a tight and sound base; this can signify the right time to buy the stock as it breaks out.

IPO Screen
Some of the best stock ideas are companies who have had an IPO within the last 15 years
Typically, they have introduced new products and
technologies and continually focus on innovation. However,
not all IPOs are created equal. There are many investors
who’ve seen their portfolios whittled away by misplaced
faith in the hype of an IPO. This screen identifies new IPOs
with solid fundamentals and technicals.

Potential Breakouts
Identify stocks that are moving up intra-day on higher than average volume.
During a market uptrend, stocks with spiking volume that
pass buy points or resistance levels could be showing signs
of technical strength and strong institutional accumulation.
Fewer stocks will be breaking out during a weak market,
but an increasing number of recognizable patterns returned
using this screen could be a sign that the market is
strengthening.

RS Line New High
Discover the best stocks that are currently outperforming the market.
During periods of market weakness, stocks maintaining
high Relative Strength (RS) Ratings may be correcting less
and positioning for a substantial price run once the market
environment improves. Look for recognizable chart patterns
to determine optimum buy points. When the market is in
an uptrend, stocks with strong RS Ratings should run up
further and faster than lower-ranked stocks.
